Understanding the USD/CAD pair

USD/CAD is the exchange rate between the US dollar (USD) and the Canadian dollar (CAD), quoted as the number of Canadian dollars needed to purchase one US dollar. This pair is heavily traded due to the close economic relationship between the United States and Canada, the world's largest trading partnership. It is widely used by importers, exporters, and investors hedging exposure to North American markets. When the USD appreciates against the CAD, it means the US dollar strengthens, making Canadian goods cheaper for US buyers but increasing costs for Canadian importers.

The pair is structurally driven by the monetary policies of the Federal Reserve (Fed) and the Bank of Canada (BoC), with interest rate differentials being a primary factor. Canada's economy is commodity-sensitive, particularly to crude oil prices, as it is a major oil exporter. Higher oil prices tend to support the CAD. Other drivers include trade balances, inflation differentials, GDP growth, and risk sentiment. The US dollar often benefits from safe-haven flows during global uncertainty, while the CAD is more cyclical and tied to global demand for resources.

Over the past several years, USD/CAD has experienced notable swings. From 2020 to 2022, the pair saw volatility due to the pandemic, oil price crashes, and divergent central bank policies. In 2020, the CAD weakened sharply as oil prices turned negative, pushing USD/CAD above 1.45. Subsequently, as oil recovered and the BoC began hiking rates earlier than the Fed, the CAD strengthened, bringing the pair below 1.25 in 2021. In 2022, the Fed's aggressive rate hikes and a strong US dollar pushed USD/CAD back above 1.38. More recently, the pair has fluctuated around the 1.35 level, reflecting shifting expectations for monetary policy and commodity prices.
